It's the external (ambient) temp sensor. The -40 is the default lowest temp. I know it's a common failure in the E46. In most cars it's a little plastic covered probe located somewhere underneath one of the fenders in front of the front wheels. Do a bit of research and you will probably find that this is a common problem and failure and maybe even a DIY. I don't know where it is on the E8x, but someone here might.

ECS also sells a kit to replace the ambient temp sensor if you really need it. Mine always reads a tad higher than it is. Not enough to bother me though. Maybe one day I'll replace it or relocate it.

The sensor fits into a slot right under the kidney grills behind the bumper. Have to take the bumper off to get to it. I actually cut the plastic out that it slid into when I installed my intercooler and zip tied it to another spot. Now it reads about 8-9 degrees to hot. One day I'll take the bumper off and relocate it to stick up right behind the grills or maybe in the air duct for the oil cooler. Not sure yet.
